Garden State Securities Fined $20,000 for Regulation M Violations
According to FINRA, Garden State Securities, Inc. was fined $20,000 for soliciting the purchase of securities in violation of Rule 101 of SEC Regulation M and for failing to establish adequate supervisory systems for Regulation M compliance.
The findings revealed that the firm acted as the exclusive placement agent for a distribution of securities that were subject to a restricted period under Rule 101. During this restricted period, a firm registered representative solicited two customer purchases of these securities, directly violating the prohibition on such activity during restricted periods.
Rule 101 of Regulation M is designed to prevent manipulation of securities prices during distributions. The rule prohibits distribution participants and their affiliated purchasers from bidding for, purchasing, or attempting to induce others to purchase the distributed security during a restricted period before the completion of their participation in the distribution. This restriction helps ensure that the market price for the security is determined by independent market forces rather than being artificially influenced by those involved in the distribution.
The firm's supervisory failures compounded the violation. The firm did not have a system for tracking when a restricted period ended for offerings in which it participated. Additionally, the firm lacked a system for verifying whether it was appropriate to remove a security from the firm's restricted list. These systemic gaps made it likely that violations would occur and difficult to detect when they did.
This case illustrates the importance of firms having robust compliance systems for Regulation M, particularly when acting as placement agents in securities distributions. The restricted period requirements exist to protect the integrity of the pricing process and prevent those involved in distributions from manipulating demand or prices. When firms lack systems to track restricted periods and verify when securities can be removed from restricted lists, they risk facilitating market manipulation, even if unintentional.
